The Section 7520 rate is a single monthly number that determines the economic success or failure of three of the most widely used estate freeze vehicles in the practitioner's toolkit: the grantor retained annuity trust (GRAT), the charitable lead annuity trust (CLAT), and the qualified personal residence trust (QPRT). Each of these techniques derives its transfer tax efficiency from the gap between the 7520 hurdle rate and the actual investment return on the transferred assets. Understanding how the rate is computed, when it can be elected, and how rate direction affects each vehicle is the prerequisite to advising clients on which technique to use and when to act.

Section 1: The Section 7520 Rate and How It Works

IRC 7520 requires the use of an interest rate (the "Section 7520 rate" or "7520 rate") for valuing annuities, income interests, and remainder interests in a trust for estate and gift tax purposes. The statute mandates a rate equal to 120% of the applicable federal midterm rate (AFR) for the month in which the valuation date falls, rounded to the nearest two-tenths of one percent. Because the AFR changes each month based on yields on U.S. Treasury obligations, the Section 7520 rate is inherently variable. The IRS publishes the current month's Section 7520 rate in a Revenue Ruling each month; confirm the applicable rate at IRS.gov before any valuation computation.

The Section 7520 rate is not an investment return threshold in the conventional sense. It is a statutory actuarial assumption: the government's standardized estimate of what a dollar today is worth as an annuity or remainder interest over time. When a grantor transfers assets to a GRAT, a CLAT, or a QPRT, the IRS uses the 7520 rate to compute the present value of the retained or charitable interest. The gap between the 7520 rate and the actual investment performance of the transferred assets is where the planning opportunity lives.

The three-month lookback election (Treas. Reg. 20.7520-2(a)(2))

Under Treas. Reg. 20.7520-2(a)(2), a taxpayer making a transfer does not have to use the rate for the month in which the transfer occurs. The taxpayer may elect to use the Section 7520 rate from any one of the three months in the lookback window: the month of the transfer itself, or either of the two immediately preceding months. This three-month window gives practitioners flexibility to select the rate most favorable to the vehicle being funded.

For a GRAT, a higher 7520 rate is generally better (the retained annuity is worth more, producing a smaller taxable gift of the remainder or a larger zeroed-out annuity). For a CLAT, a higher rate also benefits the structure (the charitable lead interest is worth more, reducing the taxable gift). For a QPRT, a higher rate also reduces the taxable gift by increasing the value of the retained term interest. The lookback election is a meaningful planning tool in periods when the 7520 rate is changing direction.

Actuarial tables and factors

The present value computations for GRATs, CLATs, and QPRTs require actuarial factors drawn from tables published by the IRS. For annuity interests based on a term of years, the annuity factor is derived from the applicable Section 7520 rate and the term length. For interests measured by a person's life (such as a life estate or a term contingent on survival), life expectancy tables are also required. The governing tables and methodology are prescribed by Treas. Reg. 20.2031-7 and the IRS's actuarial publication (currently IRS Publication 1457 or its current equivalent). Practitioners must use the tables applicable to the year of the transfer; hedge all actuarial factor computations to Treas. Reg. 20.2031-7 and the applicable IRS publication available at IRS.gov.

Section 2: GRATs -- the Zeroed-Out Estate Freeze Technique

A grantor retained annuity trust (GRAT) is an irrevocable trust to which the grantor transfers property, retaining the right to receive a fixed dollar annuity from the trust for a specified term of years. At the end of the term, any remaining trust property passes to the remainder beneficiaries (typically children or a trust for their benefit) at little or no transfer tax cost. The economic premise is straightforward: if the trust assets outperform the Section 7520 hurdle rate during the term, the excess return passes to the beneficiaries without additional gift or estate tax.

The IRC 2702 exception for qualified annuity interests

The starting point for GRAT analysis is IRC 2702. Under the general rule of IRC 2702, when a grantor transfers property to a trust and retains an interest in that trust, the retained interest is valued at ZERO for gift tax purposes. The practical effect of this zero-value rule: the entire initial contribution is treated as a taxable gift to the remainder beneficiaries, with no credit for the value of the retained interest. This produces a punishing result for most trust structures where the grantor retains any interest.

The GRAT is an exception to this rule. Under IRC 2702(a)(2)(B), a "qualified annuity interest" retained by the grantor is valued at its actuarial present value (using the Section 7520 rate) rather than at zero. This is the exception that makes GRATs work: the retained annuity has a computed present value, which is subtracted from the initial contribution to produce the taxable gift. The taxable gift equals the present value of the remainder interest, not the full initial contribution.

GRAT requirements (Treas. Reg. 1.2702-3(b))

For the retained annuity to qualify as a "qualified annuity interest" under IRC 2702(a)(2)(B), the trust must satisfy the requirements of Treas. Reg. 1.2702-3(b). Key requirements:

  • Fixed dollar annuity: The annuity must be a fixed dollar amount (not a percentage of trust value, which would be a unitrust payment). The amount must be specified in the trust instrument.
  • At least annual payments: The annuity must be paid to the grantor at least annually throughout the term.
  • 120% step-up allowed: The annuity amount may increase from year to year, but the increase may not exceed 120% of the prior year's annuity payment. This 120% maximum annual step-up is prescribed by Treas. Reg. 1.2702-3(b)(1).
  • No additional contributions: The trust instrument must prohibit the grantor from making additional contributions to the GRAT after the initial funding.
  • Fixed term: The annuity must be payable for a fixed term of years (or for the shorter of a fixed term and the grantor's life, though the contingency on life introduces estate inclusion risk discussed below).

Practitioners must confirm all current GRAT requirements against Treas. Reg. 1.2702-3(b) and applicable IRS guidance at IRS.gov before drafting a GRAT instrument. Structural defects that cause the trust to fail to qualify will result in the entire contribution being treated as a taxable gift.

The zeroed-out GRAT: Walton and Rev. Rul. 2004-64

The "zeroed-out GRAT" (also called a "Walton GRAT") is a technique in which the grantor sets the annuity payout high enough so that the present value of the retained annuity stream (computed at the Section 7520 rate) equals the initial contribution to the trust. When this is achieved, the taxable gift of the remainder interest is reduced to zero (or near zero), meaning the grantor can transfer the appreciation potential of the trust assets to the remainder beneficiaries with no gift tax cost.

The zeroed-out GRAT was validated in Walton v. Commissioner, 115 T.C. 589 (2000), where the Tax Court held that a GRAT with a term certain annuity (as opposed to a term contingent on survival) validly zeroed out the taxable gift. The IRS accepted the Walton approach in Rev. Rul. 2004-64. Practitioners must cite both authorities when relying on the zeroed-out GRAT strategy; citing only Walton without the IRS's acceptance in Rev. Rul. 2004-64 is incomplete. All zeroed-out GRAT mechanics must be hedged to Treas. Reg. 1.2702-3 and Rev. Rul. 2004-64.

The 7520 hurdle rate and what happens above it

The Section 7520 rate functions as the "hurdle rate" for GRAT planning. At the end of each annuity year, the GRAT trustee must distribute the fixed annuity to the grantor. If the trust earned a return equal to the 7520 hurdle rate during the year, the annuity payment is satisfied and no excess remains in the trust. If the trust earned more than the hurdle rate, the excess accumulates inside the trust and ultimately passes to the remainder beneficiaries at term end -- free of additional gift and estate tax.

This is the GRAT's central economic proposition: if the transferred assets are expected to significantly outperform the 7520 rate (for example, privately held business interests, concentrated stock positions, or assets with high short-term appreciation potential), the GRAT can transfer that excess appreciation to the next generation at zero marginal transfer tax cost. The higher the expected outperformance relative to the 7520 hurdle, and the larger the asset transferred, the greater the potential estate tax savings.

GRAT term: minimum, and why 2 years is common practice

The IRC does not impose a minimum term for GRATs. A GRAT with a term of less than 2 years is technically permissible under Treas. Reg. 1.2702-3(d)(4). However, most practitioners use a minimum 2-year term as a floor, primarily to reduce practical and structural concerns rather than because of a statutory mandate. The 2-year minimum is a practitioner convention rooted in Treas. Reg. 1.2702-3(d)(4)'s requirement that the term end no later than the grantor's death -- a GRAT with a very short term certain still satisfies this requirement.

The critical constraint is not the minimum term but rather the grantor survival risk: if the grantor dies before the GRAT term ends, the trust fails. For clients with health concerns, shorter GRAT terms reduce this mortality risk. For healthy clients with strong appreciation assets, somewhat longer terms can allow the annuity payout structure to be built around the 120% step-up rule to reduce early-year cash flow burdens.

Estate inclusion risk: IRC 2036(a)(1) and Treas. Reg. 20.2036-2

The single largest risk in GRAT planning is grantor death during the term. Under IRC 2036(a)(1), if the grantor dies during the GRAT annuity period, the full fair market value of the GRAT trust property (not merely the originally contributed value, but the appreciated value as of the date of death) is included in the grantor's gross estate. The estate inclusion mechanics are governed by IRC 2036(a)(1) and Treas. Reg. 20.2036-2.

When estate inclusion occurs, the GRAT strategy fails entirely: the transferred assets are back in the taxable estate and the estate tax savings that were the purpose of the transfer are eliminated. Any gift tax paid on the initial transfer (if the GRAT was not fully zeroed out) is generally credited against the estate tax owed. The grantor's survival of the full GRAT term is therefore not optional -- it is the necessary condition for the strategy to succeed.

Grantor trust income tax treatment (IRC 671)

A properly structured GRAT is typically a grantor trust for income tax purposes (IRC 671-678), meaning the grantor reports all trust income and gain on the grantor's personal income tax return, regardless of whether the income is distributed to the grantor as part of the annuity or retained in the trust. This produces a secondary planning benefit: the grantor's payment of income tax on trust earnings is not itself a gift to the trust or the remainder beneficiaries, yet it reduces the grantor's taxable estate dollar for dollar. In effect, the grantor is funding the trust's tax liability out of personal assets -- a further reduction in the taxable estate without any additional gift tax cost. Hedge all grantor trust income tax mechanics to IRC 671-678 and IRS.gov.

Rolling GRATs

A "rolling GRAT" strategy involves using each annuity payment received from a maturing GRAT to fund a new GRAT, resetting the 7520 hurdle rate with each new trust and capturing additional appreciation in successive short-term GRATs. This is a legitimate planning strategy recognized by practitioners and not prohibited by IRS guidance as of July 2025. The strategy is particularly useful in a declining-rate environment (each new GRAT has a lower hurdle) and allows the grantor to continue harvesting appreciation on returned annuity assets. Practitioners should hedge the rolling GRAT strategy to current IRS guidance and practitioner analysis at IRS.gov, and monitor for any future IRS administrative guidance targeting successive GRAT arrangements.

Legislative Risk: Anti-GRAT Proposals

Congress has periodically introduced legislation that would restrict GRAT planning -- including proposals for a minimum 10-year GRAT term, a minimum taxable gift floor, and restrictions on zeroed-out GRATs. As of July 2025, none of these proposals were enacted as part of OBBBA or any other legislation. The IRC 2702 exception for qualified annuity interests remains in place. However, practitioners must monitor IRS.gov and legislative developments continuously; the regulatory and legislative environment for GRATs could change. Do not advise clients that GRAT planning is permanently insulated from legislative change.

Section 3: CLATs -- Charitable Lead Annuity Trusts

A charitable lead annuity trust (CLAT) is an irrevocable trust that pays a fixed dollar annuity to one or more qualified charities for a specified term (which may be a fixed number of years, a life, or a combination). At the end of the trust term, the remaining assets pass to non-charitable remainder beneficiaries, typically the grantor's children or a trust for their benefit. The CLAT is the reverse of a GRAT in one key respect: instead of the grantor retaining the annuity and charity receiving the remainder, the charity receives the annuity and the grantor's family receives the remainder.

Inter vivos CLATs vs. testamentary CLATs

CLATs can be funded during life (inter vivos) or created at death (testamentary). The transfer tax treatment differs:

  • Inter vivos CLAT (IRC 2522(c)(2)(B)): When the grantor funds a CLAT during life, the grantor receives a gift tax charitable deduction equal to the present value of the charity's annuity interest (computed using the Section 7520 rate). The taxable gift is the present value of the remainder interest transferred to the non-charitable beneficiaries. If the trust outperforms the 7520 hurdle during the term, the excess appreciation passes to the remainder beneficiaries at the discounted gift tax cost set at funding.
  • Testamentary CLAT (IRC 2055(e)(2)(B)): When a CLAT is created at death (under the decedent's will or revocable trust), the estate receives a charitable deduction for the present value of the charity's annuity interest. The remainder interest passing to non-charitable beneficiaries is subject to estate tax at its actuarially determined present value, but the lead interest is fully deducted from the gross estate.

Grantor CLAT vs. non-grantor CLAT: income tax treatment

The income tax treatment of a CLAT depends on whether it is structured as a grantor trust (where the grantor is treated as the owner of the trust for income tax purposes under IRC 671-678) or a non-grantor trust:

  • Grantor CLAT: The grantor may take the full present value of the charitable lead interest as an income tax deduction in year one (subject to the percentage-of-AGI limitations under IRC 170, which vary by the type of charity and type of property contributed; hedge all income tax deduction limits to IRC 170 and IRS.gov). The trade-off is that the grantor must report all trust income and gain each year on the grantor's personal return, regardless of whether the trust distributes only the annuity to charity. If the trust has high income, this annual income tax burden can be significant.
  • Non-grantor CLAT: The grantor takes no income tax deduction in year one. Instead, the trust itself takes a charitable deduction (under IRC 642(c)) for amounts actually paid or permanently set aside for charity during each tax year. The trust pays income tax on any retained trust income above the charitable annuity distribution. Why CLATs work best in a high-rate environment

A higher Section 7520 rate increases the present value of the charitable lead interest (the annuity stream to charity is worth more at higher discount rates). This larger charitable deduction reduces the taxable gift (or estate tax inclusion) of the remainder interest. In other words, the grantor can achieve a given level of wealth transfer to heirs at a lower transfer tax cost when the 7520 rate is high, because the government imputes a higher value to the charitable lead and therefore imputes a lower value to the remainder.

The CLAT also benefits when the trust's actual investment return exceeds the Section 7520 rate. If the trust earns more than the 7520 hurdle, the excess appreciation passes to the remainder beneficiaries in addition to the base remainder interest already computed at the discounted gift tax value. A CLAT funded in a high-rate environment with a fixed annuity to charity that the trust is expected to significantly outperform can be one of the most efficient transfer tax vehicles available to charitably inclined families. CLUT: the charitable lead unitrust alternative

A charitable lead unitrust (CLUT) is a variant that pays a fixed percentage of the trust's assets (revalued annually) to charity rather than a fixed dollar amount. The unitrust payment adjusts with the trust's investment performance, which protects the charity against inflation but removes the excess-return leverage that makes a fixed annuity CLAT attractive. Importantly, the unitrust interest in a CLUT is not a "qualified annuity interest" under Treas. Reg. 1.2702-3(b), so the gift tax charitable deduction for a CLUT is computed under different actuarial rules applicable to unitrust interests, governed by Treas. Reg. 25.7520-3. Practitioners should not conflate CLAT and CLUT valuation mechanics; hedge CLUT-specific valuation to Treas. Reg. 25.7520-3 and applicable case law.

Self-dealing and prohibited transaction risk

Most CLATs are structured as split-interest trusts under IRC 664 rather than as private foundations. This distinction matters for self-dealing risk: if a CLAT were treated as a private foundation, transactions between the CLAT and the grantor (or other disqualified persons) could constitute acts of self-dealing subject to the excise tax under IRC 4941. By structuring the CLAT as a split-interest trust under IRC 664, this private foundation treatment is generally avoided. Practitioners should confirm the CLAT's structure and exempt organization treatment at the time of drafting. Hedge all self-dealing and prohibited transaction analysis to IRC 4941 and IRS.gov.

Section 4: QPRTs -- Qualified Personal Residence Trusts

A qualified personal residence trust (QPRT) allows a grantor to transfer a personal residence -- a primary home or vacation home -- to an irrevocable trust while retaining the contractual right to live in the property rent-free for a fixed term of years. At the end of the trust term, the residence passes to the remainder beneficiaries (typically the grantor's children) at a gift tax cost measured by the actuarial present value of the remainder interest, which is discounted from the full fair market value by the retained term interest. For clients who want to pass a family home or vacation property to the next generation at a reduced transfer tax cost, the QPRT can be a compelling vehicle.

The IRC 2702(a)(3)(A)(ii) exception for personal residences

Like the GRAT, the QPRT is an exception to the general rule of IRC 2702 that retained interests are valued at zero. Under IRC 2702(a)(3)(A)(ii), a "qualified interest" in a personal residence is excepted from the zero-value rule. A QPRT satisfies this exception because the grantor retains a qualified personal residence interest: the contractual right to use the property as a personal residence for a fixed term. This exception is what allows the retained term interest to have an actuarial value that reduces the taxable gift of the remainder. The statutory authority is IRC 2702(a)(3)(A)(ii); the implementing regulations are in Treas. Reg. 1.2702-5.

QPRT requirements (Treas. Reg. 1.2702-5)

Treas. Reg. 1.2702-5 specifies the requirements a QPRT must satisfy. Key requirements:

  • Residence-only trust: The trust must hold only a personal residence during the term. Additional assets not related to the residence are generally not permitted in a QPRT. Permitted exceptions include: insurance proceeds from a casualty to the residence; proceeds from a qualifying sale of the residence held pending reinvestment in a new personal residence within 2 years; and cash held to pay QPRT expenses (subject to limits).
  • Two-residence limit: A grantor may fund up to two QPRTs simultaneously -- one for a primary residence and one for a vacation home. A third QPRT is not permitted.
  • Continued personal use: The grantor must use the residence as a personal residence during the entire term, subject to temporary absences. If the grantor ceases to use the property as a personal residence (other than temporary absences) during the term, the trust fails to qualify as a QPRT under Treas. Reg. 1.2702-5(c)(2).
  • Fixed term: The trust term must be a fixed number of years stated in the trust instrument.

Practitioners must verify all QPRT requirements against the current text of Treas. Reg. 1.2702-5 before drafting a QPRT instrument. A QPRT that fails to satisfy these requirements will lose the IRC 2702(a)(3)(A)(ii) exception, and the retained term interest will be valued at zero, turning the entire contribution into a taxable gift.

Post-term rent obligation

One of the most important practical planning points for QPRTs is what happens after the trust term ends. Once the QPRT term expires, the grantor has no further contractual right to use the residence under the trust instrument. The residence now belongs to the remainder beneficiaries.
